The Sharpe Ratio is the foundational metric of quantitative finance, used to understand if the returns of a portfolio are due to smart investment decisions or simply taking on excess risk.

Annualized Sharpe Ratio

The Flaws of the Sharpe Ratio
While ubiquitous, the Sharpe Ratio has critical limitations that AI and quantitative models must account for:
- Assumes Normal Distribution: Sharpe penalizes all volatility equally. However, investors don't care about upside volatility; they only care about downside variance. (The Sortino Ratio is a common alternative that only penalizes downside deviation).
- Ignores Fat Tails: The Sharpe Ratio does not account for kurtosis (fat tails) or skewness. A strategy selling deep out-of-the-money put options will show a remarkably high Sharpe Ratio for years, right until a black swan event wipes out the portfolio. Always stress-test with Value at Risk (VaR).
- Vulnerable to Smoothing: Illiquid assets (like private equity or real estate) mark their own books, leading to artificially smooth returns. This depresses the volatility denominator, resulting in artificially high Sharpe Ratios that do not reflect true economic risk.
Sharpe and Machine Learning
In quantitative trading, researchers build machine learning models to maximize the Sharpe Ratio. This leads directly to the overfitting epidemic. If an algorithm is trained to maximize Sharpe on historical data, it will inevitably find statistical noise that perfectly fits past regimes.
To counter this, rigorous funds use the Deflated Sharpe Ratio (DSR), which mathematically discounts the Sharpe Ratio based on the number of backtests run and the variance of the trials. They also utilize Kelly sizing to ensure that even with a high theoretical Sharpe, position sizes are constrained to prevent ruin.
